The Entrepreneur's Make/Buy Decision - Do I Start or Buy a Business?

As an entrepreneur, I have personally been faced with the decision of whether I should buy an established business or start one from scratch. Of course, each alternative has its pros and cons. One important factor is risk. The level of risk for each alternative will vary for each individual for each alternative.

Let's first examine the pros and cons of starting a business. Typically, starting a business requires a significant up front time investment and may, or may not, require a significant up front monetary investment. Since you are starting up, there will be the slow, determined effort to increase market share and revenues before you will see a return on your investment. Questions to ask before starting a business include:

1. How much time and energy to I have to put into starting the business?
2. How much money is required to start the business?
3. How much money is required to grow the business?
4. How long will it take before I can draw a decent income from the business?
5. Do I have enough savings to start the business and survive without a salary for an extended period of time?
6. Do I have an exit plan if things do not work out?

Of course, every person and every start-up will have their own set of unique circumstances. Your level of risk is a function of these circumstances. Having answers to the above questions will help you limit your risk should you choose to start your own business.

Now, let's examine the pros and cons of buying a business. Typically, buying a business also requires a significant up front time investment to search for, offer, execute due diligence, close on and learn to operate an existing business. If this business is profitable, there will likely be a significant up-front monetary investment to acquire the assets and goodwill of the business. The primary advantage of buying a business is you will be buying existing market share and cash flow. Therefore, you should expect to see an immediate return on your investment. Questions to ask before you buy a business include:

1. What type or types of businesses would I enjoy owning?
2. What experience and skills do I have to assure I will be successful running these types of businesses?
3. How much money do I have to invest?
4. What existing sources of funding are available to me?
5. How much money will I have in savings to compensate for any mistakes I make while learning the business?
6. How much do I expect to make in return for managing the business (salary) and as a return on my investment?
7. Do I have an exit plan if things do not work out?

Again, every person and every business acquisition will have its own set of associated risk factors. Having answers to the above questions will help you limit your risk should you choose to acquire an existing business.

Collaborate With Your Competitors and Win - Reprise

While attending the Ross School of Business at the University of Michigan, I was fortunate enough to take two Corporate Strategy courses with the late, great C.K. Prahalad. Professor Prahalad was famous for his writings "The Core Competence of the Corporation" and "The Fortune at the Bottom of the Pyramid", but his writing I remember the most was "Collaborate With Your Competitors and Win" published in the Harvard Business Review in 1989.

The article presented an argument that collaboration can actually be a profitable strategy for competitors who work together against non-participating competitors. The Business Brokers of Florida (BBF) is the nation's largest state association of business brokers and they have fostered an era of collaborative competition. The BBF is one of the few international, national or state organizations where membership requires collaborative deal-making. Membership in the BBF requires all brokers to co-broke, or split, commissions 50/50 regardless of whether they bring a buyer or seller to the transaction. Most associations have no such requirement and oftentimes brokers will refuse to co-broke or will offer a small finders' fee for for bringing a ready and willing buyer to a transaction. Refusing to co-broke or offering a small finders' fee disincentivises a competitive broker from collaborating in the transaction. This reduces the probability of selling the business or obtaining the maximum price.

Before you list your Florida business for sale, or before you request a broker to search for a suitable business for you to buy, ask your broker, "are you a BBF member?"

Importance of Buy-Sell Agreements in Partnerships

There are so many "what-if's" in business and life, you can never predict when you or a partner may be forced to leave a business. Completing a business continuity plan is critical to ensuring your company remains strong and family is protected in spite of either your or a partner's planned or unplanned exit.

A buy-sell agreement backed by life insurance is a key element of a business continuity plan. If an unplanned exit occurs, the policy holder has the ability to use the proceeds from the payout to purchase the shares of the owner who retires, expires or becomes disabled. When you decide to retire, the policies cash value can be used to provide a down payment to help fund buyout of your shares. The policy can also be a good source of emergency cash as loans and withdrawals can often be taken; however, you should work with your insurance agent and CPA to understand the tax ramifications and impact on the death benefit.

A buy-sell agreement should be updated at least annually. The value of the businesses will likely change over time; therefore, the agreement will need to reflect an accurate buyout price. You will also need to adjust the life insurance policy to match the buyout value as well to make sure you are always fully protected.

Besides life insurance, there are other methods of funding a buy-sell agreement. You could use funds from working capital; however, working capital would be considered after-tax income and non-deductable. There is also the issue of needing working capital to manage the business. You could also borrow capital from a bank; however, securing a loan takes time and you will end up paying interest on top of the principle. Some firms self-insure where the partners pay into a fund with after-tax dollars. This can be an issue in early years as it takes time to build the funds necessary to cover the buyout.

Life insurance is often the best alternative to fund a buy-sell agreement. Some of the advantages of life insurance are:

- Cash is available almost immediately, when it is needed.

- Oftentimes, the settlement is greater than what is needed for the buyout and can be used to support the family.

- Death benefits are for the most part tax free. Consult your insurance agent and CPA for tax rules regarding your policy.

- The buyout does not impact business cash flow.

- The policy can be used for other emergency purposes.

Things to Think About Before Preparing Your Business Exit Strategy

It is never too early to plan your business exit strategy, but it can be too late. Many business owners often base their business value on their own sweat equity and not what the market is willing to pay. So, rather than guess when you might be able to exit, here are several things to think about to help you start planning your exit:

1. Start With the End in Mind
When building any long-term strategy, establishing your goals should be the first thing you do.

2. Solicit Advice from Professionals
A strong set of advisors including a Financial Planner, CPA, Attorney and a Business Broker can be strong allies in helping you develop and realize your exit objectives whether they be months or years away.

3. Think Like a Buyer
View your business from a buyer's perspective. How much would you invest? How much risk is there in running or changing you business?

4. Create Strong Fundementals
Are your operations documented and well understood by all employees? Can the business survive without you? Are you growing? Yes answers are very attractive to buyers.

5. Management Execution is Key
Exit objectives like business objectives start with strategies and plans. It is important the management team buys into your business (exit) objectives and plans. Execution becomes the key to delivery.

6. Understand the Market Value of Your Business
Your business is simply worth no more or less than what someone in the marketplace is willing to pay for it. Understand what similar size businesses in your industry have sold for.

7. Understand the Present State of Financing
Banks today are reluctant to lend buyers money they do not already have. Therefore, it has become imperative that sellers finance a portion of the transaction. This can range anywhere from 20% to 60% of a deal.

8. Clean Up Your Books and Documentation
Buyers will not purchase a business if the tax returns, financial statements, bank records and bookkeeping is not aligned and easy to understand. Messy contracts and other poor Corporate records also give a buyer concern.

9. Hire a Reputable Business Broker
A good business broker is one who is not afraid to tell you the truth regarding the value and marketability of your business.
